This trick is accomplished with a false latex thumb that slides over your regular thumb, and comes off to hide the rag in, then slips back on your real thumb. The fingers holding the cloth pointed out earlier has everything to do with the trick, as that's when the latex piece is slipped off the thumb and into the closed hand where she stuffs the hanky. Also notice that when she's pushing the last of the hanky into her hands, there's always a thumb near the end.

Golly, I was hoping her mouth had something to do with it since she brought the hanky near her mouth every time it disappeared.

Regardless of the "magic", she apparently watched lots of reruns of Sonny & Cher, cuz she has a lot of Cher type mannerisms.
